Monthly US dollar fundamental forecast

It is impossible to predict market trends. The market is unpredictable; it can always surprise us. The EURUSD bulls are surprised because the pair doesn’t grow. There should be several reasons for the euro growth. Joe Biden has won the US presidential election; there is positive news about the COVID-19 vaccines. Investors should have started selling the dollar. However, the greenback remains strong, encouraging traders to buy the USD.
Jefferies notes that the USD closed in the red zone six months out of the last seven, having been down by 11%. The dollar’s surge on November 9 proves that most of the negative had been priced in the quotes, and the greenback will hardly start falling now. The central bank in Europe and Asia, which compete with the Fed, are willing to provide an extra monetary stimulus, which is a bearish factor for their local currencies. Jefferies sees the EURUSD falling to 1.14 as the dollar smile theory is popular again. It suggests the USD should strengthen at the final, third stage of the economic cycle because the US GDP outperforms the global peers.
Even though the next two quarters, according to the President of the Federal Reserve Bank of Dallas Robert Kaplan, will be tough for the US, it should demonstrate robust growth in 2021. Unlike Europe, the USA does not impose a lockdown, and the restrictions introduced in the euro-area countries are costly. For example, each month of helping businesses and workers in Italy affected by COVID-19 will cost Rome €10 billion. If the restrictions last through March, it will cost €40 billion - €50 billion, or 3% of GDP. Furthermore, the PMIs and other indicators are falling, which is confirmed by a decrease in the ZEW Indicator of Economic Sentiment for Germany to the lowest level since April.

The epidemiological situation in the euro area deteriorates. The ECB estimates that one in seven workers in Spain is associated with a business at risk of collapse, which compares with 8% of employees in Germany and France, and 10% - in Italy. The divergence in economic growth is in favor of the USA, which presses down the EURUSD.
And what about Biden’s victory and coronavirus vaccines? I believe the first driver has already worked out, which is evident from the euro drop on November 9. There is still much uncertainty around vaccines. Nobody can say how quickly they will be introduced and how long the immunity will last. The market needs time. The US stock indexes could be overvalued and will be unstable in the next few weeks. Besides, the positive news about COVID-19 vaccines will give Republicans a reason to delay or adopt a smaller fiscal stimulus than previously anticipated.

What doesn't kill makes one stronger. The RBA’s monetary expansion should have crashed the Australian dollar. RBA not only cut the cash rate down to the all-time low of 0.1% but also boosted the purchases of assets with a maturity of 5-10 years within QE by AU$100 billion. The RBA has become one of the first to react to the second pandemic wave. However, the AUDUSD, instead of falling, surged up to the bottom of figure 71. Bloomberg experts anticipate such measures of the regulator, and the time for maneuver was not right. It is not wise to ease monetary policy on the day of the US presidential election, is it?
According to Philip Lowe, the increase of the QE size will support economic recovery amid lower costs of funding and exchange rate, as well as higher assets’ price than it would be in the opposite case. According to the RBA forecasts, Australia’s GDP in the 2020/2021 financial year will expand by 6%, in 2021/2022 - by another 4%. The forecast for the unemployment peak has been cut from 10% to 8%. The core inflation will grow by 1% in 2021, and by 1.5% in 2022.
In addition to the domestic positive factors, foreign news also supports Aussie. The fear of coronavirus makes US stock market bulls retreat, which results in the US dollar’s consolidation. The number of new cases hits a record high in the USA. The US also reported record high hospitalization rates since 19 August, while France recorded the highest daily death toll since April. Emmanuel Macron is rumored to introduce another lockdown. That dropped the EURUSD quotes below the bottom of figure 18. The fall might have been deeper if not for expectations of the Democrats’ victory on 3 November.
According to 75% of 59 Reuters experts, a blue wave will be the best option for the US economy. It will help the fiscal stimulus package worth $1.8 trillion pass easily through Congress. Experts forecast that the US GDP will draw down 4% in 2020 and expand 3.7% and 2.9% in 2021-2022, respectively.

Uncertainty feeds the dollar. The markets seem to know already the presidential election’s results. The election factor excluded, the second wave may drop EURUSD quotes significantly. European banks stop crediting, fearing bad debt growth. So, Christine Lagarde’s main task is to calm down financial markets. A hint about an additional stimulus in December may help with that task.

EURUSD’s yesterday rise could seem strange amid the US stock indexes’ fall and the second pandemic wave in Europe. Fed’s Vice Chair Richard Clarida asserts that GDP’s pullback is connected in part with the Central bank’s and the Congress’ relief packages. He thinks that both the lawmakers and the Fed will need to provide additional support for GDP to continue recovering. Atlanta FED President Raphael Bostic believes that some areas of the US economy hardly ever recovered, or didn’t recover at all.
If the Fed is planning to provide an extra stimulus and GDP isn’t recovering, how can we speak about any divergence between monetary policy and economic growth, selling EURUSD in the short term?
During the fortnight ended on 13 October, hedge funds cut euro longs at the fastest pace over the last 8 months.

Still, speculative positions aren’t likely to become net shorts: the negative US assets yield and Joe Biden’s probable victory don’t allow investors to buy out dollars.
The Chinese yuan’s consolation may suggest the reasons of EURUSD’s rise to the top of figure 17. In spite of the People’s bank’s intention to put a spoke into USDCNH bears’ plans, the pair returned to the area of its 18-month lows and is ready to update them. Which is worse: to be always on a losing streak or to have glimpses of hope between losing streaks? EURUSD may help answer that question. The second wave of COVID-19 is spreading across Europe so fast that the eurozone’s double recession is being discussed in the market. Not only will that increase the risk of the EURUSD’s further correction, but it also suggests an eventual turn to downtrend. What’s more, neither China nor Brexit haven’t lived up to the euro fans’ expectations so far.
China’s GDP grew by 4.9% in quarter 3. That’s better than the Q2 value (+3.2%) and worse than the Bloomberg experts’ consensus forecast of 5.3%. Export-oriented China is in trouble as foreign demand is weak. It can’t assume responsibility for the global economy’s fate. Next, the risk of double recession is growing due to another round of restrictions in Germany, France, Spain, Italy amid the severe worsening of the epidemiological situation. That’s the main factor in EURUSD’s collapse.

According to Societe Generale, any central bank that can soften monetary policy will do that, especially in the regions with high infection rates and restrictions on movement. Christine Lagarde says the second wave compromises the most the service sector, which accounts for 75% of the eurozone’s GDP. While Europe is facing the risk of QE expansion, the US forward markets presume that Joe Biden’s victory, fiscal stimulus extension, and inflation acceleration will make the Fed raise borrowing costs before 2024.
Thus, the divergence in economic growth and monetary policies starts showing favor to the USD, and that’s not the euro’s only problem. The market still believes that the Brexit issue will be solved at the last moment, just like it happened many times before. However, the clock is ticking, and they still can’t get the things rolling. They say more often that the pound can collapse 10% and draw the euro to the bottom in an unfavorable scenario.
Hopes for a bright future did good for the eurozone’s currency in summer, but they may eventually turn out to be harmful. Germany and the currency bloc plan to cut the budget deficit from 6.25% to 4.25% and from 8.9% to 6% of GDP in 2021. I hope the inopportune phaseout of monetary stimulus won’t stir up a debt crisis in Europe like in 2010-2012.

The single European currency is trading flat, and the traders wonder what signals they should consider. The dollar will now respond to pathetic speeches and promises. According to Donald Trump, the vote on November 3 is a choice between “historic prosperity” and a “steep depression.” The US president is focusing on economic expansion. It looks like Trump has ruled in two different countries. The first economy was flourishing and reached record highs of such indicators as employment, household incomes, and equity prices. The second economy has had the worst performance ever, being damaged by the COVID-19.
The Americans are ready to forgive Trump for unfulfilled promises about 3% GDP growth, reducing the foreign trade deficit, and building a wall on the Mexican border. However, they will hardly forgive the inefficient management of the pandemic. According to the Gallup survey, 56% of the respondents believed they were better off now compared to four years ago. It is more than that of Ronald Reagan and Barack Obama when they were re-elected. Simultaneously, the survey showed that Trump, in general, loses to Biden because of COVID-19.
The US pandemic management was inefficient, which cost the lives of more than 200,000 people. It is evident from Bloomberg's research, according to which, the pandemic management in the UK and the EU was more effective than in the US. It remains uncertain how long the fiscal stimulus will last in the US, and some aid packages have exhausted. Therefore, economic stimulating in the US was less effective than in the euro-area.

The optimism about the ‘blue wave’ prospects in the US, when democrats take control of the White House and Congress and boost the US fiscal stimulus, is gradually being replaced by skepticism. The Republicans may not lose the majority in the Senate. If so, the disputes about the financial aid package could continue after November 3. Does it make sense to buy stocks? The S&P 500 has dropped. The People’s Bank of China is willing to weaken the yuan. Speculators are existing record euro longs. Under the above conditions, the EURUSD fell below the support 1.178 earlier indicated.
The bets on Joe Biden’s victory are bets against the US dollar. However, this fact alone is not enough. If Democrats fail to control the Congress, the Republicans will oppose the new president just like their opponents did in 2017 when Donald Trump tried to carry out the tax and the medical reforms. Or like it was in 2020 when the White House offers a stimulus package, and the House rejects it. After the US election is over, continuous political uncertainty should support safe-havens, including the US dollar.
Investors wonder what will be after November 3. I don’t think the bet on the growing gap between the US and the euro-area economies should stop working soon. According to San Francisco Fed president Mary C. Daly, the US economy is strong and should withstand a new storm. At the same time, investor confidence in Germany's GDP rebound has fallen to the lowest level over the past five months. The number of COVID-19 cases in Germany has reached 6500, the highest value since April’s peak.

The expectations are also pressed down by the International Monetary Fund. The IMF has revised the US GDP forecast for 2020 up to -4.3%, from the previous gauge of 8%. The forecast for the euro-area economy has been raised from -10.2% to -8.3%. According to the IMF, the global GDP will contract this year not by 5.2%, projected in June, but by 4.4%. The recession has been mitigated by huge stimulus packages provided by the world’s central banks and governments and the rebound of China’s economy. According to the IMF, China’s economy has already reached the level of 2019 and will exceed it by 1.9 at the end of 2020. In 2021, the Chinese GDP should reach 8.2%.

Investors also doubt that the Fed’s monetary expansion is more aggressive than that of the ECB. According to Bloomberg's research, the European Central Bank is buying more assets within the QE than needed to cover the euro-area budget deficit. So, the ECB monetary expansion seems to be more aggressive than the Fed’s.

Remarkably, this perfect world has crashed because of the Fed. The Fed, by its vague explanation of the new average inflation targeting policy, has triggered the volatility rise, which pressed down the global risk appetite and supported the greenback strengthening. The situation has also been fueled by the disputes among the Republicans and the Democrats about the new fiscal stimulus package. But the responsibility of the central bank is clear. The US presidential election is another factor, which increases the FX volatility, discourages carry traders, and drives the USD index up. The presidential election is going to be the most important topic for financial markets in October.
Ahead of the debates, the EURUSD rates were rising amid the concerns that Joe Biden could beat Donald Trump, which would send the dollar down. In fact, there wasn’t a constructive talk. The opponents frequently interrupted each other and even resorted to verbal insults, which emphasized their disrespect for each other. Based on the approval ratings, no one won. The major currency pair is unlikely to rally up. Uncertainty will drive Forex through November 4, and the greenback as a rule benefits form the uncertainty. Another matter is a new world. The world after the pandemic and the election. The world of carry trades and emerging markets’ currencies. After all, it too early to speculate about this.

In the short run, the inability of the EURUSD bulls to drive the rates back above 1.18 will signal their weakness, increasing the risk of the consolidation in the range of 1.161-1.177. Especially since investors would rather wait and see ahead of the US jobs report. It makes sense to avoid trading or trade intraday.

People see what they want to see. The euro fans are so enthusiastic that they prefer to ignore the flaws of the single European currency. Is the US-China trade resumed? It is not a problem! In 2018-2019, the EUUSD pair was falling amid the trade conflict escalation. In 2020, however, it will be rising in this case because of the diversification of the PBOC FX reserves in favor of the euro. Are there talks about the expansion of European QE? It is not a problem! The ECB just can’t ease its monetary policy as much as the Fed. Is there the second pandemic wave in Europe? It doesn’t matter; the illness is asymptomatic; there won’t be another lockdown.
Optimism grows stronger. However, people with accompanying pathologies most often die from COVID-19. If we transfer this metaphor to the global economic sense, the accompanying pathology of the export-led euro-area economy is a downturn of the international trade. The process started because of trade wars, and the pandemic intensified it. According to the CPB Netherlands Bureau for Economic Policy Analysis, flows of goods across borders were 12.5% lower in the second quarter than in the first quarter of the year. It is the worst drop since records started in 2000. In the three months through June, the US exports contracted by 24.8%, the euro-area exports were 19.2% down. However, the US exports account for 20% of the country’s GDP; in the Eurozone, they exceed 40%. The euro-area exporters will have a difficult time, taking into account the euro’s rapid growth.
With this regard, the USA is in a better position, which allows the White House to repeat its mantra about the V-shaped economic recovery. People see what they want to see. Larry Kudlow, the chief economic advisor to Trump, ignores the problems of the US labor market and the drop in consumer confidence to the lowest level since 2014. He stresses the best new home sales over the past 14 years, industrial recovery, and the S&P500 record highs.

Unlike the White House, the Federal Reserve is more cautious. Jerome Powell has many times stressed the slow GDP recovery, the necessity to take control over OCVID-19, and fresh fiscal stimulus. The Republicans and Democrats can’t reach an agreement for a new financial aid package, and the Fed has to take the responsibility. So, investors anticipate Powell’s speech in Jackson Hole to get something meaningful.
According to MUFG Bank, Powell will focus on holding low interest rates, thereby weakening the greenback. Investors expect the Fed Chair to express the Fed’s willingness to “seek a moderate inflation overshoot” and reinforce its commitment to full employment. If so, there will be other evidence that the Fed is running out of monetary tools. If the number of Americans seeking unemployment benefits falls while durable goods orders rise, the EUUSD bears can go ahead and try to break out the support levels of 1.178 and 1.1755. Otherwise, weak data and the Fed’s willingness to weaken the dollar can resume the greenback’s downtrend.

Isn’t EUUSD trading too high?

The Forex market is always changing! In winter, the news about progress in the US-China would strengthen the euro. In spring, the US stock market rally would support the EUUSD bulls. At the end of summer, however, the euro isn’t rising amid the US optimistic announcements about making a deal with China. It isn’t rising although the S&P500 has hit a fresh high on the news about the accelerated approval of vaccines and the use of blood plasma to treat critically ill COVID-19 patients. Isn’t the euro trading too high?
Although Donald Trump claims he does not want to talk with China and does not rule out a complete break in relations with this country, US and Chinese officials discussed the status of the trade deal. Chinese Vice-Premier Liu He spoke with US Trade Representative Robert Lighthizer and Treasury Secretary Steven Mnuchin to discuss further action needed to make progress on the trade deal. Such a tone suggests the White House still wants to reach an agreement with China.
Beijing has fallen behind its first-year commitment. Nonetheless, the recovery of China’s economy, growing domestic demand, and the unwillingness to inflame tensions with Washington suggest that there won’t be a new round of trade wars.

Donald Trump doesn’t want to resume the trade battle ahead of the US presidential election. Joe Biden has already accused him of the failure of his policy with Beijing, so he wouldn’t give his opponent another reason for criticism. China doesn’t want new tariffs. China’s economy, unlike most advanced economies, will expand in 2020. JP Morgan increased the forecast for the Chinese GDP in 2020 from 1.3% to 2.5%. The US GDP, for example, should contract by 8% this year.
The continuous rise of the US stock indexes and progress in US-China trade relations supported Trump’s approval ratings, which could be a reason for the EUUSD correction. What is good for Trump is good for the US dollar.

But still, the primary reason for the euro drawdown is likely to be the second wave of the pandemic in Europe. The ratio of the COVID-19 cases in Europe and the US peaked in early August, but the situation has changed since then.

If the EUUSD breaks out supports at 1.178 and 1.1755 could suggest entering short-term sell trades. One should not hold the shorts for too long, in my opinion. Many euro’s growth drivers still work out, and the deterioration of the euro-area epidemiological situation will hardly last for a long time.

Trading economic news

The majority of this sub is focused on technical analysis. I regularly ridicule such "tea leaf readers" and advocate for trading based on fundamentals and economic news instead, so I figured I should take the time to write up something on how exactly you can trade economic news releases.
This post is long as balls so I won't be upset if you get bored and go back to your drooping dick patterns or whatever.

How economic news is released

First, it helps to know how economic news is compiled and released. Let's take Initial Jobless Claims, the number of initial claims for unemployment benefits around the United States from Sunday through Saturday. Initial in this context means the first claim for benefits made by an individual during a particular stretch of unemployment. The Initial Jobless Claims figure appears in the Department of Labor's Unemployment Insurance Weekly Claims Report, which compiles information from all of the per-state departments that report to the DOL during the week. A typical number is between 100k and 250k and it can vary quite significantly week-to-week.
The Unemployment Insurance Weekly Claims Report contains data that lags 5 days behind. For example, the Report issued on Thursday March 26th 2020 contained data about the week ending on Saturday March 21st 2020.
In the days leading up to the Report, financial companies will survey economists and run complicated mathematical models to forecast the upcoming Initial Jobless Claims figure. The results of surveyed experts is called the "consensus"; specific companies, experts, and websites will also provide their own forecasts. Different companies will release different consensuses. Usually they are pretty close (within 2-3k), but for last week's record-high Initial Jobless Claims the reported consensuses varied by up to 1M! In other words, there was essentially no consensus.
The Unemployment Insurance Weekly Claims Report is released each Thursday morning at exactly 8:30 AM ET. (On Thanksgiving the Report is released on Wednesday instead.) Media representatives gather at the Frances Perkins Building in Washington DC and are admitted to the "lockup" at 8:00 AM ET. In order to be admitted to the lockup you have to be a credentialed member of a media organization that has signed the DOL lockup agreement. The lockup room is small so there is a limited number of spots.
No phones are allowed. Reporters bring their laptops and connect to a local network; there is a master switch on the wall that prevents/enables Internet connectivity on this network. Once the doors are closed the Unemployment Insurance Weekly Claims Report is distributed, with a heading that announces it is "embargoed" (not to be released) prior to 8:30 AM. Reporters type up their analyses of the report, including extracting key figures like Initial Jobless Claims. They load their write-ups into their companies' software, which prepares to send it out as soon as Internet is enabled. At 8:30 AM the DOL representative in the room flips the wall switch and all of the laptops are connected to the Internet, releasing their write-ups to their companies and on to their companies' partners.
Many of those media companies have externally accessible APIs for distributing news. Media aggregators and squawk services (like RanSquawk and TradeTheNews) subscribe to all of these different APIs and then redistribute the key economic figures from the Report to their own subscribers within one second after Internet is enabled in the DOL lockup.
Some squawk services are text-based while others are audio-based. FinancialJuice.com provides a free audio squawk service; internally they have a paid subscription to a professional squawk service and they simply read out the latest headlines to their own listeners, subsidized by ads on the site. I've been using it for 4 months now and have been pretty happy. It usually lags behind the official release times by 1-2 seconds and occasionally they verbally flub the numbers or stutter and have to repeat, but you can't beat the price!
Important - I’m not affiliated with FinancialJuice and I’m not advocating that you use them over any other squawk. If you use them and they misspeak a number and you lose all your money don’t blame me. If anybody has any other free alternatives please share them!

How the news affects forex markets

Institutional forex traders subscribe to these squawk services and use custom software to consume the emerging data programmatically and then automatically initiate trades based on the perceived change to the fundamentals that the figures represent.
It's important to note that every institution will have "priced in" their own forecasted figures well in advance of an actual news release. Forecasts and consensuses all come out at different times in the days leading up to a news release, so by the time the news drops everybody is really only looking for an unexpected result. You can't really know what any given institution expects the value to be, but unless someone has inside information you can pretty much assume that the market has collectively priced in the experts' consensus. When the news comes out, institutions will trade based on the difference between the actual and their forecast.
Sometimes the news reflects a real change to the fundamentals with an economic effect that will change the demand for a currency, like an interest rate decision. However, in the case of the Initial Jobless Claims figure, which is a backwards-looking metric, trading is really just self-fulfilling speculation that market participants will buy dollars when unemployment is low and sell dollars when unemployment is high. Generally speaking, news that reflects a real economic shift has a bigger effect than news that only matters to speculators.
Massive and extremely fast news-based trades happen within tenths of a second on the ECNs on which institutional traders are participants. Over the next few seconds the resulting price changes trickle down to retail traders. Some economic news, like Non Farm Payroll Employment, has an effect that can last minutes to hours as "slow money" follows behind on the trend created by the "fast money". Other news, like Initial Jobless Claims, has a short impact that trails off within a couple minutes and is subsequently dwarfed by the usual pseudorandom movements in the market.
The bigger the difference between actual and consensus, the bigger the effect on any given currency pair. Since economic news releases generally relate to a single currency, the biggest and most easily predicted effects are seen on pairs where one currency is directly effected and the other is not affected at all. Personally I trade USD/JPY because the time difference between the US and Japan ensures that no news will be coming out of Japan at the same time that economic news is being released in the US.
Before deciding to trade any particular news release you should measure the historical correlation between the release (specifically, the difference between actual and consensus) and the resulting short-term change in the currency pair. Historical data for various news releases (along with historical consensus data) is readily available. You can pay to get it exported into Excel or whatever, or you can scroll through it for free on websites like TradingEconomics.com.
Let's look at two examples: Initial Jobless Claims and Non Farm Payroll Employment (NFP). I collected historical consensuses and actuals for these releases from January 2018 through the present, measured the "surprise" difference for each, and then correlated that to short-term changes in USD/JPY at the time of release using 5 second candles.
I omitted any releases that occurred simultaneously as another major release. For example, occasionally the monthly Initial Jobless Claims comes out at the exact same time as the monthly Balance of Trade figure, which is a more significant economic indicator and can be expected to dwarf the effect of the Unemployment Insurance Weekly Claims Report.

The horizontal axes on these charts is the duration (in seconds) after the news release over which correlation was calculated. The vertical axis is the Pearson correlation coefficient: +1 means that the change in USD/JPY over that duration was perfectly linearly correlated to the "surprise" in the releases; -1 means that the change in USD/JPY was perfectly linearly correlated but in the opposite direction, and 0 means that there is no correlation at all.
For Initial Jobless Claims you can see that for the first 30 seconds USD/JPY is strongly negatively correlated with the difference between consensus and actual jobless claims. That is, fewer-than-forecast jobless claims (fewer newly unemployed people than expected) strengthens the dollar and greater-than-forecast jobless claims (more newly unemployed people than expected) weakens the dollar. Correlation then trails off and changes to a moderate/weak positive correlation. I interpret this as algorithms "buying the dip" and vice versa, but I don't know for sure. From this chart it appears that you could profit by opening a trade for 15 seconds (duration with strongest correlation) that is long USD/JPY when Initial Jobless Claims is lower than the consensus and short USD/JPY when Initial Jobless Claims is higher than expected.
The chart for Non Farm Payroll looks very different. Correlation is positive (higher-than-expected payrolls strengthen the dollar and lower-than-expected payrolls weaken the dollar) and peaks at around 45 seconds, then slowly decreases as time goes on. This implies that price changes due to NFP are quite significant relative to background noise and "stick" even as normal fluctuations pick back up.
I wanted to show an example of what the USD/JPY S5 chart looks like when an "uncontested" (no other major simultaneously news release) Initial Jobless Claims and NFP drops, but unfortunately my broker's charts only go back a week. (I can pull historical data going back years through the API but to make it into a pretty chart would be a bit of work.) If anybody can get a 5-second chart of USD/JPY at March 19, 2020, UTC 12:30 and/or at February 7, 2020, UTC 13:30 let me know and I'll add it here.

Backtesting

So without too much effort we determined that (1) USD/JPY is strongly negatively correlated with the Initial Jobless Claims figure for the first 15 seconds after the release of the Unemployment Insurance Weekly Claims Report (when no other major news is being released) and also that (2) USD/JPY is strongly positively correlated with the Non Farms Payroll figure for the first 45 seconds after the release of the Employment Situation report.
Before you can assume you can profit off the news you have to backtest and consider three important parameters.
Entry speed: How quickly can you realistically enter the trade? The correlation performed above was measured from the exact moment the news was released, but realistically if you've got your finger on the trigger and your ear to the squawk it will take a few seconds to hit "Buy" or "Sell" and confirm. If 90% of the price move happens in the first second you're SOL. For back-testing purposes I assume a 5 second delay. In practice I use custom software that opens a trade with one click, and I can reliably enter a trade within 2-3 seconds after the news drops, using the FinancialJuice free squawk.
Minimum surprise: Should you trade every release or can you do better by only trading those with a big enough "surprise" factor? Backtesting will tell you whether being more selective is better long-term or not.
Hold time: The optimal time to hold the trade is not necessarily the same as the time of maximum correlation. That's a good starting point but it's not necessarily the best number. Backtesting each possible hold time will let you find the best one.
The spread: When you're only holding a position open for 30 seconds, the spread will kill you. The correlations performed above used the midpoint price, but in reality you have to buy at the ask and sell at the bid. Brokers aren't stupid and the moment volume on the ECN jumps they will widen the spread for their retail customers. The only way to determine if the news-driven price movements reliably overcome the spread is to backtest.
Stops: Personally I don't use stops, neither take-profit nor stop-loss, since I'm automatically closing the trade after a fixed (and very short) amount of time. Additionally, brokers have a minimum stop distance; the profits from scalping the news are so slim that even the nearest stops they allow will generally not get triggered.
I backtested trading these two news releases (since 2018), using a 5 second entry delay, real historical spreads, and no stops, cycling through different "surprise" thresholds and hold times to find the combination that returns the highest net profit. It's important to maximize net profit, not expected value per trade, so you don't over-optimize and reduce the total number of trades taken to one single profitable trade. If you want to get fancy you can set up a custom metric that combines number of trades, expected value, and drawdown into a single score to be maximized.
For the Initial Jobless Claims figure I found that the best combination is to hold trades open for 25 seconds (that is, open at 5 seconds elapsed and hold until 30 seconds elapsed) and only trade when the difference between consensus and actual is 7k or higher. That leads to 30 trades taken since 2018 and an expected return of... drumroll please... -0.0093 yen per unit per trade.
Yep, that's a loss of approx. $8.63 per lot.
Disappointing right? That's the spread and that's why you have to backtest. Even though the release of the Unemployment Insurance Weekly Claims Report has a strong correlation with movement in USD/JPY, it's simply not something that a retail trader can profit from.
Let's turn to the NFP. There I found that the best combination is to hold trades open for 75 seconds (that is, open at 5 seconds elapsed and hold until 80 seconds elapsed) and trade every single NFP (no minimum "surprise" threshold). That leads to 20 trades taken since 2018 and an expected return of... drumroll please... +0.1306 yen per unit per trade.
That's a profit of approx. $121.25 per lot. Not bad for 75 seconds of work! That's a +6% ROI at 50x leverage.

Make it real

If you want to do this for realsies, you need to run these numbers for all of the major economic news releases. Markit Manufacturing PMI, Factory Orders MoM, Trade Balance, PPI MoM, Export and Import Prices, Michigan Consumer Sentiment, Retail Sales MoM, Industrial Production MoM, you get the idea. You keep a list of all of the releases you want to trade, when they are released, and the ideal hold time and "surprise" threshold. A few minutes before the prescribed release time you open up your broker's software, turn on your squawk, maybe jot a few notes about consensuses and model forecasts, and get your finger on the button. At the moment you hear the release you open the trade in the correct direction, hold it (without looking at the chart!) for the required amount of time, then close it and go on with your day.
Some benefits of trading this way: * Most major economic releases come out at either 8:30 AM ET or 10:00 AM ET, and then you're done for the day. * It's easily backtestable. You can look back at the numbers and see exactly what to expect your return to be. * It's fun! Packing your trading into 30 seconds and knowing that institutions are moving billions of dollars around as fast as they can based on the exact same news you just read is thrilling. * You can wow your friends by saying things like "The St. Louis Fed had some interesting remarks on consumer spending in the latest Beige Book." * No crayons involved.
Some downsides: * It's tricky to be fast enough without writing custom software. Some broker software is very slow and requires multiple dialog boxes before a position is opened, which won't cut it. * The profits are very slim, you're not going to impress your instagram followers to join your expensive trade copying service with your 30-second twice-weekly trades. * Any friends you might wow with your boring-ass economic talking points are themselves the most boring people in the world.

Markets are driven by investment ideas, which are generated first, then investors open positions, and finally, close them if something goes wrong. In spring, everybody was tracking the global risk appetite and the changes in the S&P500 value, to buy or sell the dollar pairs. In summer, they were focused on the divergence in the economic expansion between the euro area and the US, which sent the EUUSD to the highest level over the last two years. Once the market had had doubts about its efficiency, investors closed longs and sent the euro down.
The PMI report in August has ruined the idea of the leading performance of the euro-area GDP over the US growth. The PMI is thought to be a leading indicator for the GDP. The US composite PMI has been up to its eighteen-month high, and its European peer has fallen from 54.9 to 51.6, making the EUUSD bulls exit longs. The US economy is being reopened after the lockdown introduced in the spring; it is surprisingly resilient to the coronavirus epidemic going in the country. The Eurozone’s growth is slowing down amid the rise in the number of new COVID-19 cases in Germany, France, and Spain to the levels recorded in May, and even in April.

Also, there are problems in the euro-area labor market. So, the Forex analysts say that the European economy is more likely to have a W-shaped recovery, rather than a V-shaped one. The programs of the population retention in the labor force existing in the euro area do not encourage people to find new jobs. The labor market is dynamic when it goes through the phases of rising and fall. If the fall is artificially averted, can we expect the employment boom in 2021-2022? The actual unemployment level may not be at the official level of 7.8% but is likely to be above 9%, and in Spain, it can be close 20%. What will happen when the assistance programs are over?
In my opinion, things are not that bad. The growth in the new coronavirus cases in Europe results from the holiday season. Mostly young people are sick, most often asymptomatic, which explains the low number of hospitalizations and mortality. The GDP recovery will be slow both in the US and in the euro area, the markets need a fresh investment idea. It can well be the US presidential election. What is good for Donald Trump is good for the US dollar. Hence, the growing risks of Trump’s defeat will weigh on the USD.
Therefore, the EUUSD can roll down in the short-term. But, in the long-term, the euro uptrend is likely to resume. My idea about the middle-term consolidation in the range of 1.158-1.188 looks more and more promising. So, I still recommend buying the euro on the rebound from the supports at $1.173, $1.168, and $1.162.

Over the past four months, investors have been selling off the dollar, which seemed to have lost its profitability, against the world major currencies. The speculative net dollar shorts have reached the highest levels, and hedge funds have opened euro long positions the first time over the past two years. The market is confident that the EUUSD will be trading at 1.2 sooner or later. What if it is wrong? The dollar may still gain its strength back.
As the greenback shorts are close to the highest levels, there can well start a correction. Few large banks and investment companies believe that the USD uptrend can resume soon, however, the EUUSD correction down may be rather deep.

HSBC says the EUUSD bulls set the reasons for the further euro rally that have already worked out. Yes, the Fed lowered the interest rates more aggressively than the ECB, which sent the Treasury yield to the all-time lows. However, the ECB just couldn’t afford it. The ECB tool-kit is limited, as its interest rates are already close to zero. Yes, the Treasury yield has dropped, but will it go lower? Few believe that the FOMC will introduce negative interest rates. Even if it does, the US bond market rates are likely to have hit the bottom. The surge of the 10-year Treasury yield on August 10-11 has supported the US dollar, sending the gold price down.
The idea of the growth gap between the U.S. and the euro-area looks appealing. However, the number of new COVID-19 cases in the USA starts declining, while it is increasing in some European regions. Furthermore, the US positive domestic data signal that the second coronavirus wave shouldn’t be as harmful to the US economy as the first one. When the forecasts for the US GDP are grim, and the euro-area growth, on the contrary, is expected to accelerate, any mismatches to the forecasts can encourage investors to sell off the EUUSD.
Moreover, the greenback has been seasonally strong in the second half of the year also because of the capital repatriation to the USA. The USD grew on average by 3% in the quarter ahead of the seven previous presidential elections. So, there should be even less confidence that the euro uptrend will soon resume.

US based day traders.

Looking for the tightest spreads I can find. What broker do you guys use and is there a specific account type you use on that broker? Been doing some research and comparing and IG, Forex.com and Oanda and they all have their pros and cons but none of them seem to be anything to get excited about. I wish we had access to IC markets or a true ECN Broker.

What data to use for backtesting a Forex algo?

Hi,
I am developing a Forex algo and have done so with 1-minute candle data. For simplicity sake I take the average (mid-price) of the bid/ask-close, bid/ask-low and bid/ask-high and feed these into the algo. This means that the algo buys and sells using the bid/ask-close average.
Now, I know this ignores the "cost" of the spread and since it is a HF algo this cost becomes very significant. However, I recently found out about ECN brokerages that say they offer 0-0.1pips of spread and only take a commission.
My question thus is, what kind of data should I use for backtesting my algo. The candle data I use now has an average spread of 1.4 pips (between bid-close and ask-close).
Should I find data quoting a lower spread? Or are these lower spreads not realistic?
In addition to the question above... Is using the bid-close and ask-close of 1-minute candle date reasonable to use as a price at which the algo can buy and sell or is this not realistic in a live environment.
